  • Primary Signal: How to Negotiate Earnout Protections When Selling a Small Business
  • Overview: An earnout only pays if the business performs after you leave, so the terms matter as much as the headline price. Learn the protections sellers should negotiate before signing....

An earnout is a portion of the sale price paid later, only if the business hits agreed targets after the sale. Buyers like earnouts because they share risk; sellers often dislike them because the buyer now controls the business that determines whether they get paid. The difference between a fair earnout and a trap is almost entirely in the contract terms, so negotiation here deserves as much attention as the headline price.

Start by defining the target precisely. Revenue is easier to manipulate than profit, since a new owner can increase spending and wipe out profit while revenue grows. If the earnout is profit-based, define exactly which costs count, how owner salary is treated, and whether the buyer's other businesses can charge the acquired business for shared services. Vague definitions are where earnout disputes are born, so insist on worked examples in the agreement showing how the calculation runs in a good year and a bad one.

Protect yourself against buyer behavior that quietly kills the earnout. Common protections include a minimum operating budget, a promise not to merge the business into another entity in ways that hide its results, and regular financial reporting to you during the earnout period. Some sellers negotiate a floor payment, a guaranteed minimum regardless of performance, which converts part of the earnout into certain money and reduces the incentive for gamesmanship.

Time limits and dispute mechanics matter too. Shorter earnout periods, typically one to two years for small deals, reduce the window for things to go wrong and get you paid sooner. Agree in advance how disputes are resolved, who prepares the earnout accounts, and how long you have to challenge them. A clear audit right, even a limited one, changes the buyer's incentives more than any handshake promise.

Finally, weigh the earnout against a lower certain price. A deal offering 100 with 30 on earnout is worse than a deal offering 85 certain if the earnout targets are unrealistic or the protections are weak. Run the scenarios honestly, price the risk, and be willing to walk away from an earnout-heavy deal that pays you only in the best case. The best earnout is one you would still accept if it paid nothing, because the certain portion alone was fair.

One of the most important protections is acceleration: if the buyer resells the business or merges it into another company during the earnout period, the remaining earnout becomes payable immediately or on agreed terms. Without acceleration, a buyer can sell the business, and the new owner, who never agreed to your earnout, may have no incentive to hit your targets. Negotiate acceleration triggers for sale, merger, or major restructuring, and define how the payout is calculated if the business no longer reports standalone results. This single clause prevents the most common way earnouts quietly disappear.

Earnout payments are taxed differently depending on how the deal is structured, and the difference can be significant. In many jurisdictions, earnout amounts may be treated as additional purchase price, taxed as capital gains, or as ordinary income, depending on the agreement's wording and the nature of the targets. Get tax advice before signing, not after the first earnout payment arrives, and consider whether installment reporting or a different structure would improve the outcome. A seller who negotiates hard on the earnout amount but ignores its tax treatment may keep far less than expected.

If an earnout feels too uncertain, consider alternatives that share risk more fairly. An escrow holdback keeps a portion of the price with a neutral third party, released when agreed conditions are met, which protects the buyer against surprises without tying the seller's pay to future performance they no longer control. A seller note, where the buyer pays over time with interest, gives the seller predictable income and the buyer breathing room. Mixing a smaller earnout with a holdback or note often produces a deal both sides can accept, because it balances certainty for the seller with protection for the buyer.
